# Sell-Side Quality of Earnings: What Buyers Will Find and How to Get There First

Capstone CFO

**TL;DR:** A sell-side quality of earnings (QoE) report is an independent review of your earnings, commissioned by you before buyers start their own diligence. It tests whether your EBITDA is real, repeatable and supported by the records, and it surfaces the issues a buyer would otherwise find and use to cut the price. Done early, it lets you fix problems, defend your add-backs and go to market with a number that holds up. Most deals that get repriced late do so because of findings the seller could have seen first.

## Why buyers care more about QoE than your financial statements

Buyers don't pay for revenue or net income. They pay a multiple of **adjusted EBITDA**, the earnings they believe the business will keep producing after the sale. Every dollar of EBITDA is worth several dollars of purchase price, so every adjustment gets scrutinized.

Almost every private equity buyer, and most strategic buyers, will commission their own QoE after signing a letter of intent (LOI). If that report finds earnings lower than you presented, the conversation changes from "when do we close" to "what's the new price." A sell-side QoE puts you in front of that process instead of behind it.

| | Without a sell-side QoE | With one |
| --- | --- | --- |
| EBITDA in the marketing materials | Management's best estimate | Independently tested |
| Add-backs | Asserted | Documented and defended |
| Problems in the numbers | Found by the buyer, after the LOI | Found and fixed by you, before going to market |
| Negotiating position | Reactive | Prepared |
| Diligence timeline | Longer, with more surprises | Shorter, with fewer open questions |

## What a QoE is, and what it isn't

A QoE is an analysis of earnings, usually covering the last two to three years and the trailing twelve months. It is **not an audit**. An audit tests whether the financial statements follow accounting standards. A QoE asks a different question: what does this business actually earn on a normal, ongoing basis?

A typical sell-side QoE covers:

- **Adjusted EBITDA:** reported EBITDA, every proposed adjustment, and the evidence behind each one
- **Revenue quality:** recurring vs. one-time revenue, customer concentration, churn, pricing and contract terms
- **Accounting cutoff and accruals:** whether revenue and expenses land in the right periods
- **Proof of cash:** whether reported revenue ties to actual bank deposits
- **Net working capital:** a normalized level, which becomes the basis for the working capital peg in the deal
- **Debt and debt-like items:** deferred revenue, unpaid bonuses, customer deposits, deferred rent and other items a buyer will deduct from the price
- **Run-rate items:** the full-year effect of recent pricing changes, new hires or lost customers

## Add-backs: which ones hold up and which ones don't

Add-backs, also called normalization adjustments, are where most value is won or lost. Buyers accept adjustments that are clearly one-time or clearly won't continue under new ownership, and that are backed by documents. They push back on anything that looks like a recurring cost relabeled as one-time.

| Usually accepted (with support) | Usually challenged |
| --- | --- |
| Owner compensation above a market-rate replacement | "One-time" costs that show up every year |
| Personal expenses run through the business | Projected cost savings that haven't happened yet |
| Legal or advisory costs tied to a specific, finished matter | Recurring consulting or contractor spend |
| Costs of a closed location or discontinued product | Bad debt or write-offs described as unusual |
| Transaction costs for the sale itself | Pro forma revenue from deals not yet signed |
| Rent adjusted to market when the owner owns the building | Removing a salary for a role the business still needs |

A practical test: if you can't hand a buyer the invoice, contract or payroll record that proves an add-back, assume it will be cut.

## The issues a QoE most often uncovers

- **Revenue recognized too early.** Annual contracts or project billings booked as revenue on invoice instead of as the work is delivered.
- **Missing accruals.** Bonuses, commissions, vacation or vendor bills that belong in a period but were recorded when paid.
- **Cash-basis habits in an accrual business.** Common in founder-led companies that grew quickly.
- **Inventory or work-in-progress that doesn't reconcile.** Physical counts or job records that don't match the books.
- **Customer concentration.** One or two customers driving a large share of revenue or profit.
- **Gross margin that moves for unexplained reasons.** Usually a sign of inconsistent cost classification.
- **Unrecorded liabilities.** Sales tax exposure, payroll tax issues or obligations under customer contracts.

None of these necessarily kills a deal. Found late, each one becomes a reason to lower the price, add escrow or extend diligence. Found early, most can be fixed, explained or disclosed on your terms.

## When to do one

The best time is **three to six months before you go to market**, inside a broader exit preparation that usually runs 6 to 12 months. That gives you time to act on what the report finds. It also needs clean books underneath it. If the monthly close is late or the accounts haven't been reconciled, the QoE provider will spend your money doing cleanup instead of analysis, so finish the accounting cleanup first.

A sell-side QoE also makes sense when:

- You're considering a recapitalization or bringing in a minority investor
- You expect a private equity buyer, who will run a rigorous buy-side QoE
- Your add-backs are significant relative to reported EBITDA
- You're weighing several offers and want a defensible baseline to compare them against

## How to prepare for it

1. **Close the books on a full accrual basis** for at least the last two years and the trailing twelve months.
2. **Reconcile every balance sheet account,** including receivables, payables, inventory, deferred revenue and accruals.
3. **Build your add-back schedule with support** attached to every line.
4. **Prepare revenue detail by customer and by month,** with contracts for your largest accounts.
5. **Document recent changes:** price increases, new contracts, lost customers and key hires.
6. **Organize a data room** so the provider and, later, buyers can find what they need without repeated requests.

## How Capstone CFO helps

We prepare companies for the QoE long before the provider arrives, and we stay on point through the process. Our team has led the finance side of multiple company sales, and we approach the numbers the way a buyer's diligence team will. We:

- Clean up and convert the books to full accrual so the QoE starts from a reliable base
- Build and document the adjusted EBITDA bridge and every add-back
- Prepare revenue, margin and customer analyses that answer buyer questions before they're asked
- Set the normalized working capital analysis that drives the peg
- Coordinate the QoE provider, respond to their requests and review the draft findings with you
- Carry the same work through buy-side diligence, so your story stays consistent to close

See how this played out in our [professional services firm exit case study](https://capstonecfo.com/case-studies/professional-services-firm-exit).

## Frequently asked questions

### Is a sell-side QoE worth it if the buyer will do their own anyway?

Usually, yes. The buyer's report will still happen, but it will confirm numbers you've already tested instead of discovering new problems. That protects price, shortens diligence and keeps you in control of how issues are explained.

### Who performs a quality of earnings review?

Typically an independent accounting or transaction advisory firm. Independence matters, because buyers give more weight to a report prepared by a third party. Your CFO team prepares the company, supplies the analysis and manages the process.

### Can a QoE increase my valuation?

It can, indirectly. A well-supported adjusted EBITDA figure gives buyers confidence to pay for it, and documented add-backs that might otherwise be dismissed stay in the number. More often, its biggest value is preventing a price cut late in the deal.
