# 4%+ Wage Growth: Building a Compensation Plan Your P&L Can Afford

Capstone CFO

**Short answer:** start from what the business can afford, then decide where to spend it. Set a total compensation budget tied to your 2027 plan, prioritize the roles that drive growth, use variable pay tied to clear goals, and model the effect on margins and cash before you commit. A thoughtful plan keeps key people without locking in costs the business cannot carry.

## The pressure on pay

In the third-quarter 2026 [Richmond Fed CFO Survey](https://www.richmondfed.org/research/national_economy/cfo_survey/data_and_results/2026/20260923_data_and_results), companies expected average wage growth of about 4.3% for 2026, up from the prior quarter, and labor costs joined the list of top concerns. Talent shortages remain a major risk for middle-market companies. For businesses where people are the largest cost, every percentage point matters.

## Building the plan

1. **Set the envelope.** Decide the total increase the budget can support at your target margin, including payroll taxes and benefits.
2. **Benchmark key roles.** Use market data to find where you are below market and at risk of losing people.
3. **Differentiate.** Direct more of the budget to top performers and critical roles rather than spreading it evenly.
4. **Use variable pay.** Tie bonuses to company and individual goals, so pay rises when results do.
5. **Consider equity or long-term incentives** for leaders whose impact plays out over several years.
6. **Model the impact.** Test the plan against margins, cash flow and your downside scenario before announcing it.

## Do not forget the rest of the package

Benefits renewals, flexibility, development and career paths often matter as much as base pay, and some cost less.

## Frequently asked questions

### What raise should we give in 2026 or 2027?

There is no single answer. Use market data for each role, your performance results and what the budget can support.

### How should bonuses be structured?

Keep them simple: a few measurable goals, a clear payout range and a link to company performance so the business can afford them.

### How do we keep compensation from eroding margins?

Pair pay increases with pricing, productivity and automation plans, and track revenue and gross profit per employee over time.
