**Short answer:** Total billings overstate an agency's size because they include media and production costs passed straight through to clients. Agency gross income (AGI), revenue minus those pass-through costs, is what the agency actually earns to pay its people and overhead. Measure margins, labor ratios and growth against AGI and you will see the business clearly.

## Billings vs. agency gross income

| Example | |
| --- | --- |
| Total client billings | $10.0 million |
| Media and production pass-through | −$4.0 million |
| Agency gross income (AGI) | $6.0 million |
| Salaries and benefits | −$3.6 million (60% of AGI) |
| Overhead | −$1.5 million (25% of AGI) |
| Operating profit | $0.9 million (15% of AGI) |

## Why the ratios matter

The figures are illustrative. The key is to express labor, overhead and profit as percentages of AGI, not of total billings, so they are comparable across years and against other agencies.

## Metrics to track against AGI

- Labor cost as a share of AGI, the biggest driver of profit
- Overhead as a share of AGI
- Operating margin on AGI
- AGI per full-time employee
- AGI by client, service line and team

## Common reporting mistakes

- Reporting margins on total billings, which makes them look thin and misleading
- Booking media as agency revenue with no separation
- Ignoring freelancer costs in labor ratios
- No client-level view of AGI and effort

## How Capstone CFO helps

- Restructure your chart of accounts to separate pass-through costs from agency fees
- Report AGI, labor ratios and margins every month
- Analyze profitability by client, retainer and project
- Benchmark your ratios against your own history and targets
- Present clear numbers to partners, lenders and potential buyers

## Frequently asked questions

### Is AGI the same as net revenue?

In agencies, the terms are often used interchangeably to mean revenue after pass-through costs.

### What labor ratio should an agency target?

Targets vary by agency type and size; track your own trend and set a target that leaves room for overhead and profit.

### Do buyers value agencies on AGI?

Buyers focus on EBITDA and AGI quality, especially recurring retainer revenue and client concentration.
